The purpose of a flagged email is to keep those important emails that need attention ASAP where they won't be forgotten.
First, decide what shape you want your flag. A "dot" or a "Flag". Go to Settings>Mail,Contacts, Calendars and scroll down to "Flag Shape". Tap that and choose one.

Now go to the Mail app and back up to "Mailboxes". To set up "Flagged" in this menu, tap edit in the top right. Then tap the empty circle on "Flagged"

Not sure what you mean. Do you mean if I dropped a flagged email in another folder, is there a way to keep it marked as flagged? If so, I don't know. But I'll check it and see if there's a way.

If I understood you, yes you can flag an email and drop it in another folder and it retains it's flag. See in my screenshot, I dropped it in a Notes2 folder and it still has the flag.
